Browse to add an attachment, and tick the "Inline" option. Hit the "Upload attachment" button.
Then click the picture frame icon on the compose formatting toolbar (second from the right, next to the chainlink icon). Choose your inline attachment as the image to be inserted. Hit preview, and viola. There should be an image there.
